Objective: The financial condition index has been considered by policy makers in recent years. This is due to the assumption that financial developments that are not driven by fundamental monetary policy factors may have a significant impact on the economy. Therefore, the need for policymakers to closely monitor financial conditions is very important. In this study, the purpose of designing the financial condition index using dynamic models of time varying parameters to improve the forecast of macroeconomic variables.Method: In this study, using generalized factor augmented vector autoregressive models with time-varying coefficients models with coefficients of variable time and stochastic volatility, we design the financial condition index and examine the accuracy of the proposed model in predicting macroeconomic variables. For this purpose, we have used monthly data during the years 1380 to 1399 for 19 financial variables and 5 macroeconomic variables. Results: The use of time-varying models could reduce the forecasting error in the variables of consumer price index, liquidity, monetary base and GDP, but in predicting the unemployment rate could not perform better than other forecasting methods. Conclusion: In this study, time-varying models were used to extract the financial condition index so that it can have the best estimate of macroeconomic variables. The results indicate that the use of such models can be better in predicting some macroeconomic variables than other models.
